Agreed. What wheels are they? It would make sense to try and get wider rears. Even just just from a look perspective have the same narrow wheel and tire front and rear makes the rears look odd and even more sunken and narrow. Also it doesn't seem like it is totally free considering you are buying new tires for them. I'd rather buy tires for wheels that are an upgrade but thats just me.

it is only a downgrade if he has/had Ap2 wheels. These wheels are the same width as ap1 rears. Chances are they are heavier, but the increase in diameter means less sidewall, so there is an improvement there- plus I am pretty sure there are more options in 17" as opposed to 16".
As as far as tires go, there are a lot of options that should all be good for what you need. Get 225/45/17 all around. You should be fine with any of the regularly recommended tires : Firestone Indy 500, Bridgestone s04, BFG g force sport, Continental dw

I wouldn't run them, but not everyone has the same minimum requirements or put the same demands on their S. So, to each their own. Id just say to the OP to be careful driving spirited, as the ap1 is already tail happy, and running a non staggered fitment to where this car came with less tire up front, will compound the over steer tendency of the car. I would highly recommend you stick to a comparable stiff 2 ply sidewall tire such as the S02 or RE50 that came factory on the car to keep handling sharp and solid, doesn't have to be those specific tires, but shouldn't be just any run of the mill budget summer/all season. Stiff/2 ply sidewall as a base to go on, cost and category from there. S04 would probably be a fair choice for that category. Bridgstones typically run firm/good handlers.
